I feel like it would be good idea to write something about the nuts and bolts of exchange rate in between US dollars and other countries having fixed and floating exchange rate system. Those countries with whom US dollars are pegged at certain rate is essentially called fixed exchange rate or pegged exchange rate. The floating exchange rate is based on everyday appreciation and depreciation of US currency.
So, if you look at the US dollar exchange rate with foreign currencies thesedays, you would have observed it depreciating everyday and everytime.Do you know why is this happening?? Do you know what causes it to depreciate? Even if the dollar is depreciating but their GDP growth for this quarter is higher than the last quarter? The former one is related to the domestic interest rate- As the Fed recently decreased domestic interest rate,the general public and investors demand more money to invest in their business as lower interest has to be paid for their loan so, by doing so, increases the money supply in the economy. The increased money supply would cause the economy boost in short period of time. Since money supply is increased, a dollar today becomes less worth than the dollar yesterday and the inflation is also another matter to be considered. Another thing to be considered when the dollar depreciate is the trade balance. When the dollar depreciates, the imports become expensive to us as we now have to pay more money to buy imported goods so imports are reduced and since dollar becomes cheaper to other countries,they demand more american products therefore, exports increase. This concept you can analyze by looking at this quarter's trade balance-lower trade deficits as compared to previous quarters..
And the current fluctuation in the price of the stock in the stock market also has to do with decrease in interest rate. The concept that deals with it is the interest rate parity which posits that the investment in a domestic country would be lower if the interest on return is lower as compared to foreign countries and the investment would move from domestic country to foreign countries.This is what happening in today's market. Since return on investment in the US is lower as compared to the return on investment abroad, people speculates about it and convert dollar into foreing countrys' currencies and therefore, dollar value depreciates since demand for dollar is decreased at the same time.
